Stocks of some consumer-facing sectors have rallied in the past three days. The reason: A coming cut in GST rates will spur demand. On the face of it, there is nothing wrong with this assumption. The laws of economics say that lower taxes mean lower prices and lower prices mean higher demand. However, take the case of air-conditioners. If prices are cut next month, it does not mean an immediate demand spurt. Yes, it may have an impact by next summer. But if the summer is late and mild like this year, demand will be impacted. So, the impact of any GST rate cut comes with many ifs and buts. Similarly, there are sectors where the response needs to be rational rather than emotional. More than anything else, demand elasticity is the big factor when looking at GST.

Consumer durable shares rallied on Monday as hopes of a GST cut ahead of Diwali lifted sentiment. IFB Industries surged 20% to Rs 1,538.75, PG Electroplast rose 13.6%, Voltas 10%, Amber Enterprises 8.7%, and Blue Star 8.7%, driving sector-wide gains.

It’s been a while since a finance minister decided to put more money in the hands of consumers. This was done by making changes in the tax rate for individuals. Then the RBI reduced interest rates, which meant lower EMIs. Now, what will consumers do when they have more money in their hands? They will either spend more, or save more. The probability that they will spend more is higher. And when consumers spend more, the money comes back into the economy. Now, there is an established route by which money tends to flow back into the economy. It initially goes to some sectors and companies which tend to have more sales whenever consumers have higher spending power.

As investors, it is important to look at every sector and company and their operating and valuation matrices separately. This becomes even more important when volatility hits the street in an earnings season. Reason: Small corrections in the broader market indices could lead to sharper cuts in individual stock prices. Just because the stock price is moving up does not mean the business is also improving, and vice versa. To reiterate: Look at what is happening to the underlying business. If there is any improvement in the business, only then look at that stock.
